Last turn Armfeldt's stack was defending against the PLC in Kowno, and according to the battle report I won the battle, also gaining two NM in process. Yet my army ends up retreating, also taking massive retreat losses. How come?

I'm attaching the save file.

This is likely due to regional loyalty and combat stance. The decision process for winning a battle is different from the decision process for 'holding' the region and/or retreating.
While usually the victory takes the field, in all AGEOD games this is not necessarily true as in most other games and as in real battles.
